French assets have underperformed, but contagion remains limited. Improved finances in periphery economies, stronger bank balance sheets, and more credible policy backstops have reduced systemic risk. Investors should distinguish French fiscal risk from the regional outlook rather than retreat indiscriminately from European assets. We remain constructive on Europe and retain our overweights to global ex US equities and unhedged global ex US sovereign bonds relative to US equivalents, supported by our negative medium-term dollar view.

France faces high debt, a substantial primary deficit, and political gridlock. Deficit-reducing budgets have proved difficult to pass, while grievances over living costs and public services have fuelled social unrest and complicated fiscal negotiations. Even if the 2027 budget passes, its targeted deficit of 5.0% of GDP remains above the EU’s 3% threshold. This year’s global yield rise has intensified fiscal concerns. Roughly a quarter of French public debt matures by 2030, so persistently elevated yields would progressively raise servicing costs and complicate debt stabilisation. The spring 2027 presidential election adds uncertainty over the next president’s willingness and ability to deliver fiscal restraint. France’s ten-year yield spread over Germany recently exceeded 170 basis points for the first time since the 2011 sovereign debt crisis, while its yield exceeded 5% for the first time since 2002.

Comparisons with the sovereign debt crisis overstate the parallels. Revelations about Greece’s fiscal imbalances in late 2009 triggered a broader reassessment of sovereign risk after the Global Financial Crisis had weakened European banks and bank rescues strained public finances. Rising borrowing costs engulfed several economies and threatened the monetary union’s survival, as sovereign bank linkages and private indebtedness amplified the contagion risk. Today, better-capitalised banks with improved asset quality alongside private-sector deleveraging, strengthen resilience. Euro area activity has proved more resilient than initially feared following the onset of the Iran War, reducing the need for additional fiscal support. Fiscal positions have also improved in several other euro area economies. Firmer growth has supported narrower deficits in Spain and Greece, while Italy’s fiscal consolidation has narrowed its deficit despite high debt and weak growth.

Policy backstops are stronger too. The European Central Bank’s (ECB’s) Transmission Protection Instrument permits targeted purchases against unwarranted, disorderly market moves that impair monetary policy transmission. France’s breach of EU deficit rules does not automatically preclude support, provided its debt remains sustainable and it takes effective corrective action. The European Stability Mechanism (ESM) provides conditional financial assistance requiring member-government approval, while the ECB’s Outright Monetary Transactions offer potentially unlimited bond purchases subject to a qualifying ESM programme and ECB discretion. A credible signal of readiness to act could also help stabilise markets, though further volatility may precede any decision to intervene. Even if deployed, these tools would not resolve France’s fiscal problems.

Markets have so far distinguished French repricing from systemic stress. Ten-year spreads for Spain and Italy have widened but remain well below crisis-era peaks. Over the past four months, France’s spread has widened four times as much as Spain’s and nearly twice as much as Italy’s, suggesting investors are differentiating among sovereigns rather than retreating indiscriminately from euro area assets. The euro has fallen 4% against the dollar since the end of August, and regional equities have faced modest pressure, but the euro remains within its recent trading range, and equities have delivered high-single-digit year-to-date gains in local currency terms. Limited contagion argues against treating French stress alone as grounds for sustained euro depreciation.

Near-term risks to the euro area outlook remain. Prolonged energy disruption could raise inflation, weaken growth, sharpen the monetary policy trade-off facing the ECB, or increase pressure for fiscal support. Fragmented election outcomes in the euro area through 2027 could impede fiscal consolidation and intensify uncertainty and volatility. Nevertheless, improved fiscal positions in several euro area economies, stronger private sector balance sheets, and policy backstops within the euro area make a wider sovereign debt crisis unlikely.

French fiscal stress does not alter our constructive regional outlook or our negative medium-term dollar view. The dollar remains expensive. We anticipate recent supports like higher US interest rates and growth and uncertainty linked to the Iran War will normalise over time. Improving European growth and earnings prospects can help retain capital in the region, supporting the euro. Our unhedged global ex US sovereign bond position has held up relatively well despite French bond and euro underperformance, supported by gains elsewhere. Current market pricing better reflects France’s fiscal risks, while higher starting yields improve medium-term return prospects. To benefit from anticipated dollar weakness, we retain our overweights to global ex US equities and unhedged global ex US bonds relative to US equivalents.

No. France’s fiscal and political problems do not appear to signal another euro area sovereign debt crisis.
